Indian Housing Market is likely to witness a crash in prices

In recent times, the Indian real estate market has become extremely expensive thereby making it unaffordable for almost every home buyer.   One of the best ways to look at this problem is by analyzing the rental yield available on residential properties. Rental yield is the returns that we get annually by renting out a home. The amount is  derived by dividing the annual rent of the home by its market price.

And regarding the rental yield in India, Ashwinder Raj Singh, the CEO – Residential Services of JLL India said “ Rental yields may vary across the globe, however, an average of 2% of rental yield in India is considered as the best deal.”   

He also said, “ The major cities that offer a high rental yield in India are  Bengaluru, Kolkata, Chennai, Hyderabad, Ahmedabad, Mumbai, Pune and NCR-Delhi. The rental yield is above 25 in all these cities and it's expected that the average doesn't drop in the following years. Thus, investing in these cities will offer you a good return on investment in the future.” Pointed out by Singh in a June 2015 column in The Indian Express.

Why should we make a property investment for a return of % is a question that can be answered only by Singh? The Indian Express has decided to leave this argument for another day.  Hence, we have a realty expert stating that 2% of rental yield is considered to be good in India at the present scenario. 

But is it enough? The answer is provided through a recent research report titled Real Estate: The Unwind and its Side Effects. The report is created by the analysts Saurabh Mukherjea and Sumit Shekha of Ambit Capital Research.

They said, “ In a fairly-priced property market, the rental yield tends to be close to the cost of borrowing. Conversely, the rental yield is close to 2% in Mumbai (this is gross of tax and maintenance charges while the lending rate is somewhere around 10%. When compared to other Asian countries, the rental yields in India remained extremely low.”

  However, the rental yield will not continue to remain low. For the best rental yields, the rental prices have to increase or the residential property market prices need to fall. With an abundance of houses available right now, there is a less chance of a rise in rental prices. But, the chance of a fall in the property prices is significantly higher.

According to the sources, the borrowing costs for home loans in India are around 10.5-11% currently – while the rental yields are 1/4th of that level. If the rental yields have to increase, the prices of the properties in India has to fall by a third to a half.  

 Further, by avoiding the black money going into the real estate market we can have only genuine buyers in the market. Eventually, this will make the property prices to fall down. As the Modi government is taking several steps to avoid black money in Indian Real Estate, we can expect some improvement in the near future.
